The formula is:

Consider a furniture manufacturer that spends $80 to produce one wooden chair. The company sells the chair to a distributor for $100, generating a gross profit of $20.

The markup calculation is:

$20 ÷ $80 × 100% = 25%

The company applies a 25% markup because the profit is measured against the original production cost.

Markup is commonly used during the pricing process. Manufacturers and suppliers usually begin with the cost of raw materials, labor, packaging, and overhead before adding the desired profit percentage.

What Is Margin?

Margin measures how much of the selling price remains as gross profit after the product cost has been deducted.

The formula is:

Margin = (Selling Price − Cost) ÷ Selling Price × 100%

Using the same chair example:

  • Selling price: $100
  • Gross profit: $20

The margin calculation is:

$20 ÷ $100 × 100% = 20%

Consider a small coffee roastery that supplies roasted coffee to cafés, specialty stores, and regional distributors.

The business calculates the cost of producing one kilogram of roasted coffee as follows:

  • Green coffee beans: $6.00
  • Roasting and labor: $1.50
  • Packaging: $1.00
  • Local delivery and handling: $0.75
  • Production overhead: $0.75

The total cost is $10.00 per kilogram.

The owner decides to apply a 30% markup. This results in a selling price of $13.00 per kilogram.

At first glance, the owner may assume that the business earns a 30% margin. The actual calculation tells a different story.

The gross profit is $3.00 per kilogram. When that profit is divided by the $13.00 selling price, the gross margin is approximately 23.1%.

This difference becomes important when a distributor requests a discount.

Suppose the distributor wants a 10% discount from the original selling price. The new price becomes $11.70 per kilogram.

The roastery still carries a total cost of $10.00, so its gross profit falls to $1.70. The new gross margin is only about 14.5%.

The business may still appear profitable because the selling price remains above cost. However, that remaining margin may not be enough to cover sales commissions, warehouse expenses, unsold stock, product samples, payment delays, or unexpected increases in raw material costs.

This is one of the most common pricing problems in growing businesses. A price can look profitable when measured through markup but become much less attractive when examined through margin.

Why Manufacturers Often Use Markup

Manufacturers usually build prices from the bottom up. They calculate direct and indirect costs before adding a target profit percentage.

A clothing manufacturer, for example, may calculate the cost of fabric, accessories, cutting, sewing, quality control, labels, packaging, and factory overhead.

Once the total cost is known, the company adds a markup to determine its wholesale price.

The same approach is used by furniture producers, food processors, agricultural suppliers, and exporters. Markup offers a practical way to create consistent quotations across different product categories.

The limitation is that markup alone does not show how much of the final revenue becomes gross profit. A company still needs to monitor margin to understand the real financial contribution of each sale.

Why Retailers and Distributors Focus on Margin

Retailers and distributors usually evaluate performance based on sales revenue. Their main concern is how much profit remains from every dollar of sales.

A retailer may purchase a product for $60 and sell it for $100. The gross profit is $40.

The markup is:

$40 ÷ $60 × 100% = 66.7%

The margin is:

$40 ÷ $100 × 100% = 40%

For the retailer, the 40% margin is more useful because it shows how much of the selling price is available to cover store rent, staff, marketing, payment processing, product returns, and inventory losses.

This is also why distributors often ask suppliers about gross margin instead of markup. Margin allows them to compare profitability across products with different costs and selling prices.

Markup and Margin in Export Pricing

The difference becomes even more important in international trade because exporters face additional costs that may not appear in the original product calculation.

Consider an Indonesian coconut sugar exporter with a product cost of $2.80 per kilogram. The exporter applies a 35% markup and offers the product at approximately $3.78 per kilogram.

At this stage, the gross profit appears to be $0.98 per kilogram.

However, the final transaction may also include:

  • Export documentation
  • Inland transportation
  • Freight forwarding
  • Product inspection
  • Banking charges
  • Insurance
  • Port handling
  • Packaging adjustments
  • Currency fluctuation
  • Sales commission

If these additional expenses total $0.45 per kilogram, the effective cost increases to $3.25.

At a selling price of $3.78, the actual gross profit becomes $0.53. The resulting margin is approximately 14%, far below what the original 35% markup may have suggested.

Exporters need to calculate pricing from the complete landed or transaction cost, not only the factory or purchasing cost.

Common Pricing Mistakes

One frequent mistake is applying a markup percentage and then communicating it as a margin. A business may believe that a 30% markup produces a 30% gross margin, even though the actual margin is only about 23.1%.

Another mistake is calculating markup from direct production costs while ignoring overhead and transaction expenses.

The product may look profitable on paper, but the company may earn very little after rent, salaries, marketing, logistics, and payment fees are included.

Businesses also need to be careful when offering discounts. A 10% reduction in selling price does not reduce profit by only 10%. The effect on profit can be much larger because the product cost remains unchanged.

Converting Markup into Margin

A simple conversion can help businesses compare the two figures.

Margin = Markup ÷ (1 + Markup)

For a 30% markup:

0.30 ÷ 1.30 = 23.1% margin

The reverse calculation is:

Markup = Margin ÷ (1 − Margin)

For a target margin of 30%:

0.30 ÷ 0.70 = 42.9% markup

This means a business that wants a true 30% gross margin needs to apply approximately a 42.9% markup to its cost.

Which Metric Should a Business Use?

Markup is useful for setting the selling price. Margin is useful for evaluating profitability.

A manufacturer can use markup to prepare quotations and maintain consistency across its product range.

The finance team can then use margin to measure how much revenue remains after product costs.

Using both metrics creates a more complete pricing system. Markup helps businesses avoid selling below cost, while margin helps them determine whether each transaction contributes enough to support operations and growth.
